Bombay High Court grants interim stay on Service Tax on under construction properties

In a major reprieve to home buyers and developers, the Bombay High Court has granted an interim stay on writ petition challenging collection of service tax levied on buildings under construction until further hearing.


The writ petition has been moved by Maharashtra Chamber of Housing Industry, an umbrella organization of more than 500 developers.

While admitting the petition on July 23, 2010, filed by MCHI against the Union of India and others in the matter of Service Tax levied on building under construction, a division bench of the Bombay High Court comprising Justice V C Daga and Justice S J Kathawala have granted interim stay until further hearing.

The MCHI and others through their Writ Petition challenged the constitutional validity of the Finance Act 2010 seeking to amend the Finance Act 1994 introducing and explanation to section 65 (105) (zzq) and 65 (105) (zzzh) to introduce the Service Tax concept of 'Deemed Service' for any commercial or industrial construction of residential complex done prior to obtaining completion certificate.

Next hearing in the matter along with other companion petitioners is posted for August 3, 2010. The MCHI in its Writ Petition urged the honourable High Court to restrain the respondents (Union of India and others) from any manner taking steps against the members of MCHI in respect of the transactions for constructions, development and sale of immovable property under the various provisions of the Finance Act, 1994 and a new entry as amended by the Finance Act 2010 in any manner.

In an interim order, the High Court ruled, "No coercive steps shall be taken against the petitioner for the recovery of Service Tax in relation to the provisions in question, but it is clarified that assessment may proceed in accordance with law." The honourable court had posted the next hearing in the case on August 3, 2010.

"We are glad on the initial outcome on our legal recourse against the Service Tax levy which came into force from July 1, this year. We look forward further ruling by the honourable Bombay High Court in this regard, as it would finally in the interest of the common man," Sunil Mantri, President MCHI.

MCHI is of the view that the sale of a unit in the complex, as per the settled law of transfer of property, is not a service. Accordingly, sale by the builder should not be treated as a service, since Service Tax is levied ultimately on the property this would be a tax on transfer of immovable property only. "Any such a levy will increase the cost of the flat and ultimate buyer will have to bear such cost. On the one side National Housing and Habitate Policy 2007 envisages affordable housing for all, the proposal to levy of Service Tax irrespective of any kind of house would run counter to the policy of the government," Mr Mantri said.

"With the service tax in force from July 1, flat buyers now have to pay approximately 2.5% more as Service Tax on the total value of their flat. For example, if the value of a flat is shown Rs 1 crore in the agreement, the home buyer will have to shell out an additional Rs 2.5 lakh as Service Tax, which ultimately going against the interests of the common man," the MCHI president added. Senior Advocate Rafique Dada appeared on Behalf of M/s Parimal K Shroff & Company for the MCHI in the court.

All sales of under-construction houses from July 1 will attract service tax

1) Service tax from July 1:

The Central Board of Excise and Customs, the apex indirect taxes body, has issued several notifications related to separate areas to enforce the provisions of the Finance Act 2010.

Sale of immovable property will be deemed to be taxable unless entire consideration is paid after the issuance of completion certificate by a competent authority. However, service tax will be levied only on 25% of the gross sale value of property. Low-cost housing under the Jawaharlal Nehru National Urban Renewal Mission and the Rajiv Awas Yojana have been exempted from service tax that will begin to be levied from July 1. :Read More

2) Service Tax on Construction Service wef 01.07.2010 - FAQ:

The effect of the change is that the service tax will not apply only when a builder sales a ready flat or shop or industrial unit (gala) after Building completion certificate is obtained from local authority (like Municipal Corporation, Municipality, Gram Panchayat etc.) and entire consideration is obtained only after building completion certificate is obtained.

In all other cases, the builder will be liable to pay the service tax. It is well known that in most of the cases, builder constructs buildings mainly on raising funds from prospective buyers. Further, even after building is completed and ready for occupation, there is delay in obtaining building completion certificate from the authorities (Now the delay will be more and ‘cost’ of obtaining the certificate will rise further).

Thus, practically in all cases, the builder/developer will be liable to pay service tax, except in case of few flats or shops or commercial galas, which he usually keeps for sale at a later date at higher prices. Even in this case, the builder/developer will not be liable only if entire transaction (including receipt of money) takes place after obtaining ‘completion certificate’ from municipal or other competent authority. :Read More

3) If you plan to acquire property:

• If you plan to buy a house or an apartment in a residential complex, you will be liable to pay service tax if you agree to buy the said property, or make a payment for it, before the certificate of completion is issued.

House prices may go up 4% on service tax

Prices of residential flats are likely to go up by 4% in a couple of months, notwithstanding the recent relaxation in the service tax. The latest Union Budget had imposed a 3% service tax on builders, while the state would impose VAT of 1% on a flat’s price.
“Normally, tax provisions in the Finance Bill come into force from June 1, which is when we expect the service tax to come into force. So, if a flat costs Rs 40 lakh, builders will get 75% abatement which leaves Rs 10 lakh, or 25%, on which service tax will have to be paid. The buyer will have to pay around 3% as service tax and 1% VAT (in some states including Maharashtra),” said CREDAI Pune president Satish Magar.

Service tax on property: ICAI moots 3 methods

The Institute of Chartered Accountants of India (ICAI), the accounting regulator, is looking to consult with the finance ministry to simplify the structure of service tax on construction activities and push three methods of calculating the tax.


The real estate developers in the country were opposing the service tax levied on the construction sector in the budget. To please developers and protect home owners from a drastic hike in home prices, finance minister Pranab Mukherjee had on April 29 reduced the gross sale value of property from 33% to 25% for tax consideration, which in effect would reduce the taxable portion.

Builders force buyers to pay VAT, service tax

While developers in Pune are offering all kinds options to ensure their flats get sold in these hard times, on the other hand they are charging customers for VAT and service tax, though a petition challenging these taxes is pending before the Bombay High Court.

While Promoters and Builders Association of Pune (PBAP) claims that it has “unanimously” decided not to charge customers for paying these taxes until the court decides the matter, the fact is that its members are charging customers.

Builders are asking customers to pay the amount or even deposit a blank cheque with them or give an undertaking, in addition to a clause mentioned in the sale agreement.

“I was shocked when the builder asked me to pay Rs 1.25 lakh as VAT and service tax amount before availing possession. The company, which is listed on the BSE, has asked us to pay the amount or deposit a blank cheque before getting possession,” said a customer on condition of anonymity.
